For your toggle suggestion, default on or off?
Stuff like this will never happen. Developers are steams customers. They aren't going to alienate them by saying your game isnt good enough but this game is.
Depends. Here are the 3 scenarios.
If just cream-of-the-crop 20 or fewer free games, default on for first-time install.
If all free games, default off for first-time install.
If you are already installed and receive this prompt, default off.
Who defines if a game is good or bad?
If players want a free game, they can search for them instead of adding additional clutter to the Steam store-front.
If they prefer respecting user control, default hide.
Given their track record, I would expect Valve to pick default show, but then again they made it hide but without user choice, so...who knows. (My best guess is that they just want to sweep the dissatisfaction under the rug.)

Create a collection called Free Games and add them - problem solved.
very nice way to nuke every new user to alternative platforms to shove any amount of them without permission into libraries.
a setting for it would still be without permission, average user logic.
Steam is ultimately a Store. As such its purpose is to have people buying games.
An option to have every free game shown in your library can cause sort of a 'sating' effect.
"Oh look I just booted Steam and have 2000 free games!"

Free games are a tool, and as such it has its uses. Putting them all on the library with a click I'm afraid it isn't one of the 'right' ones (As much as it'd be convenient to its users)
It's like if Epic simply added the free games to your library instead of having you go and claim them from the store. The free game is a tool to drive visits to the store (periodically and such increase familiarity with the service) They don't automatically add them to your account or do it in bulk (Here take all the games we'll be giving away this year right here and now)
Or if like a store put all the free samples at the store entrance, instead of scattered through the store. Sure I'd find the former more convenient If I was around for the freebies but it's not how it's supossed to work.
Now with far FAR more they actually have a good reason not to want it.
I wouldn't notice because the only time I ever check my uninstalled list is when I actually plan to re install an old game. Which I do once a year or so.
In OP's case I disagree with 'eir choice of global default, but a per-user editable default would suit 'em well.
The user can currently do this, but I think OP is asking for some way to restore the functionality that Steam used to have in regards to temporarily-free games like free weekends.

So which one is it? - By Default or Toggleable?
The OP makes no reference to knowing it was a previous function, do they? No they made a suggestion to add it and not a request to have it back.
OP doesn't need to know it was a previous function for the obvious comparison to be made.
Yes it does as it a suggestion is it not and the title should reflect that but the OP clearly stated what the default was in the thread title.
And yet you posted - you "think the OP is asking to restore functionality" Is there any indication of that in the OP post? - no, so logically they are making a request for a feature to be added.
A feature can be something that restores functionality previously but not currently present. I don't see what the problem is here.
