So i wouldn't bother upgrading it for underwater combat. If you're going to do that get a sour rusty spear instead, it'll serve you better against the one tier 3 water enemy. And almost nothing resist sour, so it'll also be useful for other things weak to stabbing.
As for the rest well... the dagger simply isn't very good. Its damage is on the low side and about half the things weak to slashing are immune to poison (which isn't that strong either), so it's generally not worth an inventory slot to carry it imo.
YMMV depending on what else you have and use of course.
My current general carry loadout is a fresh rusty spear, spicy termite axe, fresh toenail scimitar, fresh black ox hammer, salt morning star and black ox crossbow which deals with pretty much everything you'll encounter in the upper yard.
For moths i also use the sour staff, the spicy coaltana for the broodmother and for black widows a mighty rusty spear and the spicy staff to clear widowlings or broodmother adds, but you can leave those at home if you don't plan on fighting them to save inventory space.
I could replace the toenail scimitar with the dagger, but the scimitar does more damage and has longer reach. All of the other weapons are used against bugs that the dagger wouldn't be good against, so replacing them makes no sense.
There simply isn't a bug where i'd want to use it over another weapon.
So personally? Level 6 of some element you have excess shards of, just so you can repair it with glue. Though mine is unlikely to see the light of day again until i need it to harvest something.
