Should I just wait until later to kill the Headless?
I'm not doing too bad in the game as far as difficulty is concerned. A couple of bosses gave me a hard time but nothing has made me feel quite so "stuck" as the Headless.

Having to manage basically two health bars (Terror) on top of practically requiring Divine Confetti to do any kind of decent damage has made these things far more annoying than anything else I've fought so far. It's been insanely annoying grinding out Confetti for half an hour, only to rush into a Headless fight and get two shot by Terror until I eventually have to grind Confetti again.

From what I've heard, you can buy Confetti later in the game (I'm in the Ashina Depths). Should I just wait until then to fight them, or are their drops good enough that I should kill them ASAP? I killed the first one in the Ashina Outskirts after far too many attempts and got a quick item that seems pretty useful.

Yes, it's better to do the headless and other optional content late game. You can kill the final boss and remain in New Game cycle to clean up the rest of the areas & bosses (with the exception of Father Owl and the two mini bosses in his area. . They are missable if you don't complete their quest before the final phase of the game).

I completed everything I could in my fist playthrough because I wasn't sure how difficult NG+ would be. I did beads, bosses, ect after beating the game but before resetting for a new playthrough. I'm glad I did because I'm now I can focus on enjoying the game without the drive to clear everything on more difficult levels.

By NG+ 3, however, I was able to tackle just about anything without some of the silly cheese methods I used just to get past difficult enemies in my first couple of playthroughs.

The loaded umbrella has an upgrade that protects against abarritions which can be a huge help.

The purple gourd will be helpful to reduce terror and pacifying agent will reset terror to zero.

Ako sugar and divine confetti are incredibly helpful for damage output.

Sugar can be tough to come by unless you sent the big guy from senpou to the vendor at the outskirts stairway. If you do that he will sell infinite sugars so you can farm for them.

Pacifying Agent against Terror status and Divine Confetti for extra HP and Posture damage and you are fine, just keep moving around and deflecting also attacking constantly and you will not even need to use 3 Pacifying Angent or 5 Confetti to kill any Headless.

Just watch out if the Headless vanishes, it will always come from behind at the last moment so use it in your favor and dont let the Headless use it against you.

The drops are unique and worth if you want

I'll put in my 2 cents that Gachiin Sugar/Spiritfall will help you with netting the Headless kill at the bottom of Fountainhead Palace's Lake. Since you can't buff underwater, you can pop your sugar before your dive. There's going to be 2 Headless underwater with one of them being a fake but still deal a lot of damage to you and he fights with the real Headless, which is super fun. With sugar, you'll be able to aggro the real one exclusively. Just mind your positioning and stick to melee range while watching for its... "Grab". This naturally helps if you have the Devotion passive.

I often have Suppress Sound at this point, too, but I'm unsure if that or Suppress Presence are necessary in such environments.
