Drag and drop the pictures into the male file for guy pictures and the female file for female pictures. I had custome portraits up in all of 30 seconds when I started playing yesterday! :P
As far as I know you have to put the pictures in before you launch the game, otherwise they don't show up. A quick steam restart for me made them all show up when creating a character.
Larger one should be 210x330 and named XX_lg
Small one should be 76x96 and named XX_sm
XX can be anything, but they need to match on both files. (i.e. Proc_lg and Proc_sm)
Optionally you can also do versions to match the drawn style portraits in conversations.

But those two are optional, like I said. If you don't have them, it just uses your normal portrait instead.
problem is that not everyone is good at making some watercolor ones.
Thats why its optional. You can completely skip that step and it uses your portraits like the first game.
Don't do anything this ♥♥♥♥♥♥♥ tells you. He's a notorious troll.
2. Make a new layer and put your portait on it.
3. Cut round the outside of your portrait (or use an alpha channel, both work).
4. Filter->Artistic->Poster Edges
Edge Thickness: 1
Edge Intensity: 1
Posterization: 1
5. Layer->Layer Style->Blending options
Blend Mode: Darken
That's it!
