Obviously you can't just make them look completely naked and it doesn't work for crafting thralls. But at least you can get your fighters, archers and dancers in some outfits you like.
I use it for my crafting thralls so they are all wearing the same thing. I believe it works with the fighters as well.
As for making it look like they're not wearing a piece, that's a bit trickier using the illusion system. For heads, wrists, and feet you can use jewellery. For chests, the darfari necklace works for male characters. Fully bare female chests, if that is a goal of yours, is a bit harder (I don't think there is an item that has them fully exposed, though a few come close).
Once created I use the dye bench to color the pieces from different sets that I think look go together so they look like they go together.
So my thralls and my character all have a more casual look but have the highest armor stats possible. And not a suit of armor in the bunch.
