also you might have just missed it but on the rock next to where he digs a very tiny key will be sitting that is the key he digs up. if your graphics are set low it will be kinda hard to see.

there is a room outside the palace you can telliport to and the key goes to the back door to the arch mages room, you can get some good starting loot from the room but if you have someone with lock picking skill you don't need the key.
