She does lose her arm, falls in the hole together with the sacrifice, is ejected and ends up with that arm.
For the most part, therions seem to not be transformed normally by mallevolence, and are the only ones capable to go back to a form that's mostly their original.
By the way, the demonification differs from one case to the next too, you have Rokurou that is definitely a demon transformed by his malevolence, and yet his exterior apperance barely differs from his original (a red eye and a black tatoo on his face, and if the bath costumes are canon then the rest of the body seem normal too).
The reason why the arm is significantly more potent than others is because of what happens at the end of the prison escape sequence, she eats a power that is supposed to be strong enough to be a key for the armatus development.
That's when you gain the ability to take the arm out in battle to get your therion form, and it is shown to contain the power to break the "cages" just like the spirit that she ate did for her cage.
All of it is in the prologue and the escape sequence that follows, so I'm not sure about the need to put the spoiler tag on all of it.

and why only her arm? well probally because it was cut off, Rokuro as well he's half human and only part of his head/eye change
As for why Velvet looks more human than the other daemons, at the end of the day it's because if Velvet looked like Medissa or Komoana she wouldn't be as attractive and nobody wants an unattractive main character, male OR female.
It would be fun to see what they would do with more unusual body types though, like a harpy, a medusa, a mole and other monsters that could be humanoid and equip weapons and other similar equipments, but have different body parts.
Basically there were two 'spells' from The Empire that conquered the lands before Claudin Asgard rebelled and established his own dynasty: Siegfried and Brynhir.
Siegfried you should have seen a lot, it's Zaveid's weapon and it's a imbuing/alteration/amplification ability, while Brynhir is a control/restriction/absorbtion magic.
Those two together became the magic used by Sorey in Zestiria.
Seres was forced into using a Oath where her 'Death' would complete Brynhir, so that it could be analized by Melchior. However she was strong enough of will to 'choose' her death, and decided to get eaten by Velvet so that Velvet obtains Brynhir.
Velvet already had absorption powers before seres - she was nomming demons/malevolence with her demon arm on a daily basis. It never really felt that seres gave her any power beyond what she already had (i.e. the arm and the power to absorb malevolence).
It would make much more sense that Seres gave Velvet the ability to trigger various status effect, therefore making her a unique Therion.
Her arm wasn't' cut off? Her hand got stabbed though, according to the cut scene. I'm equally annoyed that we don't get Rokoru's demon backstory. He's not even a therion and yet somehow human form-demon.
You get the abilty to use Velvet's Break Soul when you get the ring from Seres, but that's only gameplay wise I'd assume since Velvet could use her arm to eat stuff story wise the whole time.
Before you go to the Empyrean Throne at the end of the game there is like 20 sidequests that open up. This is one of them, though I am unsure exactly what you must do for it to appear. I think Shigure's cat in Yseult tells you about it?
