Modding this game is totally legal. As long as you dont mod content that has paid alternatives (i.e you cant mod classic skins, only mod paid skins, but you CAN mod the main menu since there is no way to buy a skin for that menu)
Though obviously, cheat mods are self-explantory. Heck, if it does end up existing on a massive scale or really any scale, modding as a whole can be banned. And I'm working on too many legend skins, weapon skins and map mods to only be kicked in the crotch by Ubisoft's anti modding policy.
Which Ubisoft doesn't allow modding BUT, BUTTTTT
Foda once said to a fellow community member that modding will be unaffected by the TOS as long as the guidlines are followed. Which you can find in the modding discord in #readme_rules and #readme_modding.
Also, in that discord you can get "professional" mod help if you are serious on modding.

Also, about the unability to mod classic skins, could you just make a mod on which the skin shows for yourself, but not for others?
Meaning if someone has that skin
And you have a mod that changes that skin
You'll see that modded skin
But that person wont, unless he/she has the mod too
Also, no. You'll be banned from Modhalla and you'll be at a high risk to be banned.
Though I never seen anyone be banned from Brawlhalla for modding classic skins
Doesnt mean you should though
