Could the Canal being adjacent to the City Center mean that it would be creating a three-way canal, which isn't allowed?
Damn, I was missing the 3-way thing. It has to be it.

The problem with the plains tile is that it connects two bodies of water and your city. It can only connect one body of water and your city OR two bodies of water.

Yes, that's what happens. It allows to found a city and, albeit graphically it gets messed up, you can sail in all plots (sea->canal->lake; lake->city->sea; etc).
