Unlocking better weapons

In order to get the best weopons for each characetr (e.g not all teir 1's like wooden stuff) Do you need to play on higher difficulty, or do you need to play through the story/lvl up characters etc?

In Story, later stages feature better weapons (blacksmith's inventory is stage-dependant), although difficulty does affect it in some form (there's no real point in going above Normal on your first playthrough though).

In Ambition and Free modes, it's primarily affected by the difficulty, and Blacksmith's inventory in Ambition stocks better weapons once you upgrade the facility.

You can also equip and level the Fortune Hunter skill to increase the odds of gettting better elements or unique weapons to drop.

The absolute best weapons, i.e. 5- and 6-stars, however, are unlocked by fulfilling specific objective on a specific stage (Story or Free mode) with a specific character on Hard difficulty or above. Once you've beaten the Story, you can check the conditions in the Gallery under "Weapons".

Character level doesn't factor into the odds, as far as I know.

I should also note that elements matter much more than the weapon's base damage (until you start playing on highest difficulties, at least). Pay attention to those.

In general, 4th weapons start to drop in roughly the last 2-3 stages of story mode in Normal, last 3-4 stages on Hard. If you really want element hunting, short stages in Ambition mode on Chaos and Ultimate are the best since they give you gems/weapon materials as well. But you generally need characters at least level 70 with decently optimized weapons to be effecient.
