Theory - None of it actually happened as it's shown... SPOILERS

At the end of A Hat in time, we see that Hat Kid is in bed with toys which are characters from the game. Most of the toys in her bed are background characters. Now this is just a theory but what the game is actually portraying is Hat Kid and Mustache Girl playing before bedtime.Only certain things point me to believe this and the parents of Hat Kid are characters in the game as well.

The first thing that shows this is actually happening as a child's imagination are the established villains and how distinguished some are versus how indistinguishable some of them are. For Hat Kid and Mustache Girl, they begin to play and establish that they are good guys and the Mafia are bad guys. Mafia is an example of a reoccurring character that is duplicated throughout the story. Mafia is a toy. The lead roles are Hat Kid and Mustache Girl. They have the strong personalities and character roles.

Usually when kids play, there are strong personalities but kids get along and just want to play but there's an obvious outspoken one. We can see Hat Kid is the introvert of the two and Mustache girl is the outspoken one.

Some of the characters are toys that she must part ways with before going to bed and Mustache girl is actually her friend who has to leave, eventually. "The Hub" as it's described in the menu which is actually Hat Kid's spaceship is actually Hat Kid's room. We can see this because she has Paws showing on her TV but also has a Paws drawing in the room where you need the grapple to reach the Free Roam Goat world. She's a big Paws fan. The drawings also show enemies from the worlds as well, which means they aren't truly foreign to her if she's from outer space... In a Kid's home, you expect there to be a bed and desk but there's also the radio and computer which you expect to find in a normal Kid's room/house.

Now when Hat Kid and Mustache Girl first meet, it's outside. This shows that Hat Kid and Mustache girl met outside just like any other Kid's play-date would happen - they meet outside and the parents introduce and etc but the kids immediately begin to play Mafia Town. Eventually, Mustache girl "breaks into the ship" and steals time pieces. This shows that the two are still playing but they've established a villain and good guy just like when playing cops and robbers. At the end of the game, we are forced with a decision to either drop a time piece down to Mustache Girl or keep all the pieces. I chose to drop it for her. This signified the end of playtime and Mustache girl had to go home. This is why Mustache girl ends back up in Mafia Town although that was the place she didn't like because of the Mafia. Hat Kid has never been to Mustache Girl's house so the outside where they began to play Mafia town is where she is seen . Hat Kid is looking at Mustache girl from her window and the reason Mustache girl is seen sleep is because she either left the house that way or Mustache girl didn't peer back to wave goodbye when Mustache girl was picked up and left. That's another thing to bring up as well. That's why this game is all about time. Hat Kid and Mustache Girl want to play with each other all day but they're told that they cant. They have a limited time. So they're picking up time pieces and we see that Mustache Girl would like to control the time, just as children would want to when they want to play all day but they're told they can't. Another thing about playing children is they tend to give themselves alter egos/fake names when playing. That's why their identities are Hat Kid and Mustache Girl.

Now to the big jump. One character I believe to be in the game is Hat Kid's father. Hat Kid's Father is the demonic aura with a yellow smile that is always requesting Hat Kid to sign contracts. This goes to explain the stereotypical father-daughter relationship; Hat Kid and Demon dad get into an altercation which requires Hat Kid to stop playing with Mustache Girl, but instead Hat Kid's imagination turns Demon dad's tasks into a game and incorporates the tasks with playtime. Dad makes contracts with her, saying "you can do this" or "ill allow you to play more if you do this/that." Hat Kid performs the tasks and when she does she is rewarded with time pieces.

TLDR; The events didn't happen. It wasn't a dream. It was a play-date between two girls and they are worried about the time they have for their play-date because they're told it's limited. The dad of Hat Kid is the demon ghost thingy.

Hat kid is a Child of the Sun while Mustache girl is Child of the Moon. Hat Kid made a serious mistake of giving Mustache Girl a timepiece. Her world got destroyed as a consequence.

it does have a story... Hat girl loses her time pieces. Has to go to earth and collect them. Interact with buffoons to get what she needs and return home. And the journals from the time rifts have stories in them.

The game does have a story. It probably doesn't have a lore tho.
Things like "from where Hat Kid arrives here?" or "what kind of magic-technology-wonder are Time Pieces?" most likely will be just theories, but main plot exists, despite being simple.

I'm pretty sure Hat kid is supposed to be a child of the moon, and cavus is a different person entirely. I don't think Mustache girl factors into this backstory at all. Not that it matters, given that the devs have declared it a joke and are unlikely to go forward with it.

The devs outright stated that the message was put in as a joke, because they KNEW people would find it and start making theories left and right for something that isn't even canon.
