They started development before UE4 was out pretty much and like KF1, you can't just put a new engine into a already made game.
Also shows how little people understand game engines. The developer has full control over the source code. They can add, remove, modify ANY part they wish to bring it up to speed with modern times and new technologies. The problem is developers buy engines to ease the burden of having to do such things. They would rather take a pre-built game engine with generic templates and do slight modifications. There is no point spending 1-2 years re-writing UE3 to make it blow your mind when creating a new engine from scratch only takes 1-2 years.
Cost-benefit analysis. UE3 can look as pretty as the developer wants it to. A game like KF2 really doesn't need to look all that pretty, especially since they've always catered to the lower-end system crowd.
Atleast even if i dont get the Graphics, what i want... i will get the spladder (Gore), what i need ;)

+ Not everybody has a beast of a computer. Using the unreal engine 4 would mean that a lot of people wouldn't be able to play it.
Unreal engine 3.5 is going to be a huge step up from the first game anyways.
Really i think it's more up to Tripwire how far they push the graphics, what i've seen so far though the environments don't look as good in KF2 as that video in the link above.
I don't see why they wouldn't go all out on the graphics front and push the unreal 3 engine more, KF2 could certainly look better than it does now.
UE3.5 will also allow them to tweak graphics that aren't "spectactular" on Day 1 with updates or patches years later as the bottom end hardware improves. They can't do that with KF1 because the UE2.5 engine was already maxed out from the moment it was developed using that engine (engine was retired in 2005 but heavy mods came out a couple years later). There is literally nothing they could do to make UE2.5 stand out for KF1, with the engine switch they have much more freedom, IF they want to persue it. That's a big "if" because developers have a tendency to get lazy and focus on the game itself and not visuals once released.
Bioshock Infinite is probably the most visually impressive UE3 game to date, but even that with max settings just barely pushes a 660 at 1080p. There comes a point when I say screw the people with 10 year old hardware. If you can buy modern games you can buy decent hardware. It's a very thin line between support and agitation from a tech nerd/gamers perspective.
and keep in mind that KF is not game about graphics!!!
Hell yeah, and to add to that: Dishonored, Batman: Arkham series, Bulletstorm, Thief, Alien Rage, Alice: Madness Returns (yeah!) all with differing art styles, yet are all really pretty (imo). Of course, gameplay's another matter altogether.
Also, let's not forget that KF2's gonna have destructible dynamic lighting, mmm. I'd love if they threw in PhysX support too, but hey, that's just me being greedy.

The only thing I fear about destructive lighting is it giving players a new way to troll. As if block you in front of a FP/horde and locking you in rooms wasn't bad enough. Now we might have to fight 24/7 in the dark with our weak pistols which have the flashlight. One of the reasons I had to stop playing Normal and move to Hard is because the trolling is so bad.
