How Does New Game Plus Work?
I returned to this game a long time after completing it before, and I have a file that says Chapter 1 on it. To continue New Game Plus, should I use that file, or the new game plus button?

If you played the game and save some files, then next time when you want to play the game again, then you will have four options:

Continue: Select this will let you continue the game from you quit the game last time. If you forget what difficulity you played, just see the "word" above Continue, that is the last autosave file you played.

Load Game: Select this will let you select any file you save before, then after load the file, you will continue to play the game starting from this point, and all weapons, parts and other stuff are end up here only.

New Game: Select this will give you another three options: Casual, Normal and Infernal, then once you decide which difficulity, you will start from the beginning with a basic weapon, i.e. handgun with some ammos only. It's totally a new game from scratch.

New Game+: Select this will give you options to download a file you saved before. You can select any saved file if you know which one contain most valuable weapons, ammos, parts and stuff. Generally, it's the finish file, but sometimes, the file before Norman fighting may be a good choice because it contains more ammos and parts which you didn't use them for fighting Norman. After you select the file, it shows "Equipment from this data will be carried over and you will start from beginning....". So you will have three options again, i.e. Casual, Normal and Infernal. Select any difficulty, then all stuff will be carried over in your new game.

Do I choose that, or the save file that says Chapter 1?

new game plus, will start a new game, with your last dificulty level, with your old invantory.
So what happens if I select to continue the save file that I completed?
