Press c to bring up the crafting menu, build an inventors table and use that to build a spinning wheel. Use the spinning wheel to process plant fibres into woven fabric (20, I believe) and cotton into cotton wool or threads or whatever it is (4) and then use the same spinning wheel to make a teddy bear.
