Item drops are instanced differently for each player (i.e., the two players do not receive the same drops from the same source.) So people playing with the DLC will get DLC items just fine, and people without won't.
Also wanted to mention this, since I haven't seen it mentioned elsewhere: There doesn't seem to be any way to refresh ninjutsu and onmyo magic items in Yokai Realm co-op, making them much less useful. If you're going for a co-op playthrough, don't invest too much in either.

Sorry, I'm not sure how that would work. This would be non-PC as the PC version came with all DLC so I can't speak to how that works. But it sounds like you're in a great position to test this out. I'm interested to know as well.
