Jewels are also a nice way to deal damage. I have found a red jewel with bleeding-damage over 10 seconds. Another jewel deal fire damage and others deal ice or poison damage.

To upgrade your altar to the next stage, you need to kill that dragon-thing in the castle. He drops the required item for upgrading.
