From what I've gathered so far, it's nothing really that special or complex, merely placing objects around to make it look nice.
The "outside" area is actually a special area inside of the special room, and there are multiple of these "outside" areas with different environments. Also, some of the stuff you place has utility; for example, pots for growing plants for potion ingredients, potion brewing stations, a station to identify unknown gear, etc.
Very cool to know. I was afraid it was just a strict dress-up room that you'd mess around with a little and forget it existed if you were not so inclined to play home decorator simulator lol.
