Penetration lowers the target's resistance. It seems that whatever type of damage a unit does, it gets matching penetration.
For example: A One-Wheel Boy does physical damage, while a Spider Cannon does explosive damage. A ring of penetration on the OWB would provide physical penetration, but that same ring on the SC would provide explosive penetration.
So, if an attacker had physical penetration of 10% and the target had physical resistance of 20%, then the target would only get 10% resistance (i.e. 10% reduced damage) to that attack. At least, that's what seems to happen. If anyone knows better, please say so. :)
You can get a damage popup by selecting one of your units and hovering your mouse pointer over a target. Penetration effect is in the middle section.
