Does leveling actually do anything?

I have leveled a few characters around 50 levels now and I'm not sure that made them any stronger. Upgrading weapons and buying gear does, but I want to know if leveling is important or if I just can rush through the story and don't waste my time with fighting.

Yes, it's important. But max level in Lost Song is 1000, so every 50 levels won't affect your powers much. If you want just to complete the story without any side quests in the tavern (especially hard ones) and without playing multiplayer, just level up to ~300-500LV or something - and there won't be enemies stronger than that even at the very end of the game, so you won't have any troubles.

What exactly does leveling do that is so important? I think it increases health, but I'm not sure. So far during the story health was not the problem, but damage. It takes forever to defeat a boss and I can only get better gear once I reach a new area.
