Pretty much, it's a spy device. It allows the principal to listen to anything you say, if you say something the principal doesn't like, he makes it blow up. He gives them to any kid that seems "suspicious," or pretty much anyone that questions Billy's disappearance or seems like they're trying to find him. I'm willing to bet Lily has one, but it's never shown in-game for sure I don't think. They can be useful in some missions, so it's not always a bad thing to have one.

Lily mentions that the principal forced her to keep one of those for weeks, but she managed to get rid of it.
