You only keep the backpack (it's purely decorative and there are no backitems ingame) and the chosen colors for armor where there are parts shown in it. There are quite a lot of armor pieces that have a completely fixed color though.
There's also skins for the characters themselves, those stay. (but the horns count as a helmet :-( )
I admit, I was disappointed at first, too, but then again I'm happy each time I can upgrade my worn equipment and so I don't mind as much. And I've come to enjoy the equipment visually changing throughout a campaign. Unlike levels it's a kind of character growth that you can see.
But of course, I get your POV nevertheless.
I think the idea behind it is that the look should match the stats and names of items ... having a heavy metal helmet look like a little hat is something that's quite usual im MMOs but it *is* ridiculous when you think about it. (and if you don't just call it magic)
Oh, and there's so much work in the details, if you only looked at one set of armor you wouldn't see all of these!
Anyway, that's why you should unlock classes, locations, encounters and actual equipment before you spend points on the skins. AND the unlocked items have their own pretty skins, too. :-)
Shutting up now. ;-) Hope you have fun with the game despite that!
