Report a translation problem
So getting a controller and keyboard working is a bit tricky, because Party Panic does some assuming for you which in most cases works good, but this is the one area it fails. I do most of my testing with an xbox 360 controller, and a keyboard so this configuration is possible.
The problem is that Party Panic assumes that player 1 want's to use the keyboard and assigns player 1 the keyboard by default.
Party Panic ALSO assigns player 1 the first detected controller by default. This is why both the keyboard and controller are moving the same player.
In order to fix this you need to go into the Options > Controls menu, select Player 1,go down to the bottom and clear the inputs. When you clear the inputs both the keyboard and the controller mappings will be cleared, and because of this WASD will no longer work (as you just cleared it!) The arrow keys and space need to be used when there are no mappings.
Now we need to re-assign the default keyboard mappings to player 1. Using the arrow keys move down to the first input (Left Stick X), press space, and then press the key you want to mapped (A).
The full default keyboard mappings are
Joystick Left - A
Joystick Right - D
Joystick Up - W
Joystick Down - S
Button A - Space
Button B - Left Shift
Button X - Mouse Left
Button Y - Mouse Right
Next, choose player 2 at the top, and change the input to your controller. The buttons should be mapped as none by default so you will need to assign those buttons to your controller.
After this hit Apply Changes and you should be good to go. I'll make a quick video showing the exact process for this setup shortly.

I noticed while making this video there are a few small bugs that must have snuck in since the last update, specifically some keys/controller settings not saving and loading properly when you restart your game. So some mappings may have to be fixed each time you play. Redoing the controller mapping screen entirely is still on my todo list, as it would be nice for it to be a bit more user friendly.
Spitscreen is done automatically. If you're playing minigames there is no splitscreen, as everyone sees the minigames the same, but if you're playing the obstacle course (or the new game mode coming soon) splitscreen is done automatically for you.

There is an issue with the vehicle controls. When playing only two player split-screen in Adventure mode, the second player can't drive at all. No forward, no reverse. However, they can get in and out. First player works fine, though.
Also, all four shoulder buttons are used for reverse. A suggestion would be to make the right trigger (R2) gas, and the left trigger (L2) brake/reverse.
