Basically you do not have control over your own diplomacy and have to pay the faction that imposed vassalage on you a certain portion of your revenues. If the dominate faction goes to war the vassal faction must also join her. More interestingly, if you can get the AI to become your vassal, their territories will count as yours for the victory condition.

Its almost never worth accepting an offer to become a vassal. Its also never really worth attempting to make another nation your vassal since you will need to offer up a lot for them to accept and nothing really stops them from declaring war on you again a few turns later. Basically think of it as a more expensive ceasefire. Its a nice idea, but it isn't really implemented well. It'd be great if you could intimidate an opposing faction into accepting by having a huge army at their doorstep, but sadly you can't.

Playing as England in my current campaign (running SS6.4) I've had Scotland as a vassal for going on at least 75 turns.

Didn't cost me a dime, I merely had to taken them down to their last 2 provinces with enough forces standing at their doorstep for them to accept it.
