For those who get this error NV(something rather).dll coming from Wowsys in Windows system folder. This solution might work for you.
Background: I was having similar problem. I tried everything. But, when I testing to see if I can run Lords of Magic on DosBox. It said it cannot be run in Dos mode. Well, I forgot to close it and was testing settings of Lords of Magic. I couldn't believe it! It work! I think Lords of Magic cannot function with Windows AERO which is part of the video card communication with Windows. When Error occurs, it will says that Windows SysWow nvidia is the problem. The problem is not the card but Windows. No compatiability setting will work or changing the resolution but having a DosBox which may have interfere with Windows switching from current Windows AERO to Basic Windows AERO basic. In some case, it may tried to switch Windows AERO during Lords of Magic but may looks the other way if having the DosBox runs.
Solution: My solution (lazy but easy solution) is have your DosBox program run while opening Lords of Magic.exe. You don't need to play with DosBox. Just have it runs and on top of your "page" as if you are viewing a webpage then open Lords of Magic.exe in your Windows 7. You don't need to set Run As Administrator or any compatiability settings.
Review and comment: If this work for you, please reply and let me know. It is a lazy technical solution. I know it have something to do with Windows AERO for whatever in my case.
First off, make sure to follow these instructions: steam://openurl/http://steamcommunity.com/app/404040/discussions/0/458606248630522424/
This will enable windowed mode, which you WILL need to solve one of the bug. Plus, you know, windowed mode.
Then, rename "DPStub.exe". I personally go for "DPStub.exe.bak", but choose whichever.
Now, launch the game through DXWnd (with a profile setup) OR have it running when you launch it. Voilà. You should be good. Enjoy your LOM:SE goodness. May I also reccommend some 3.02 to go with it?
P.S.: If you think your DX might be an issue, may I suggest you use *this* version of DX https://www.microsoft.com/en-us/download/confirmation.aspx?id=8109 to make sure everything is a-ok and bypass the "you have a newer DX" BS.

I had this exact same error message, tried all compatibility modes, disabling windows defender, etc. Ended up solving the problem by going to windows features in control panel (just type "windows features" in start bar and it should come up), then checking "Direct Play" under the "Legacy Components" tab. Started right up without needing compatibility mode or anything when I did that.
