How should we understand the mental health test?
Is he mentally ill if the test is positive or negative?

You can find such information in the constitutional rulebook (Red Book).
As it is written in article 3 of this book, negative means mentally ill, while positive means mentally healthy.

and what does "Mentally Impaired" mean? Is that person mentally ill if it's marked with a "yes"?

Yes, sometimes in the details folder, instead of "Mental Health Test: Yes or No" it says "Mentally Impaired: Yes or No". The rulebook doesn't cover what i'm supposed to do when that prompt appears...

The same rules apply. If yes, it means mentally healthy; if no, it means mentally retarded. There may have been a translation error in the part you mentioned. I will check it.

Heddrick Bonz (week 17, case 2) it says "Sanity Impaired" in his case study and negative is ticked which implies his sanity is not impaired, right?

I just got to this case and I believe this may have been a translation error. If negative is ticked, it still means that individual is mentally impaired, and vice versa.
