There are a few things going on that the writers are playing with but not letting the player know what is the true situation.
On one end, they portray it as Cloud going crazy and his party members suspect it, too, and that Aerith is actually dead but he is seeing visions of her thinking she isn't fully dead.
However, on the other hand and the more likely reality is that she is in a mixed quantum state. Due to the overlapping realities from multiple timelines during the incident of her death that suddenly transpired she seems to have merged and impacted herself, and been impacted by the other hers, across the various timelines and is now caught between life and death in a suspended state. Kind of like Schrodinger's Cat theory, but Cloud is observing her and her state is not collapsing on a confirmed disposition.
This is a more likely situation and is supported by other issues involving timeline interactions such as Zack's transportation across timelines briefly to assist, their rewriting history on a divergent timeline in Remake & Rebirth, the fact the Aeriths in other timelines were impacted by this Aerith and other characters can sense it in other timelines like Marlene...
Aerith, herself, has a unique connection with the overlapping timelines even back in Remake and was the first character to be aware and have memories related to the original timeline from the original game. Even as she was dying her words, Sephiroth's speech, the White Whispers, the fact she helped despite "dying" in the final fight, etc. In fact, Sephiroth was stunned and stated he underestimated her when she came back and helped fight against him along with additional dialogue complaining about her as the fight went on.
There is also the matter of Aerith's status as a Cetra, her spirit involving the Lifestream / manipulation, and Holy materia could explain a few possibilities.
The developers are intentionally creating multiple interpretations and being vague to keep us guessing.
part 3 is going to be dark af, but also cloud will have one hell of a comeback story
