When Shifu gives me the torch I receive it but I can also continue getting more torches filling up my quest items. The torch won't be used when speaking to the cauldron.

You won't have to worry, just throw all the quest looted items into the stash/store, let them sit there and they won't take up any space on your storage.

This will free your Quest inventory from any duplicate quest items.
