Yes, that's the whole point really.

Yes, taken from the developer's own description of the game, it supports MP3, OGG, WMA, FLAC and iTunes® (AAC) files. As long as your music is in one of these formats, you can play it in the game. Also, if you have all the tracks from an album in one folder, you can choose to play the whole album in one go, if you want to.

It's worth noting that if you have any music CDs, these will need to be converted or "ripped" before playing them in game. Various programs have the ability to do this including Windows built in media player and iTunes.

Well, theoretically, yes, but only if you are lucky enough.
I tried to add few songs from my library, for example "I think I'm paranoid" by Garbage, or "Everything at once" by Lenka, both of them were MP3, and got an error about unsupported file format, though they are perfectly playable outside of the game. I thought that probably only OGG format is supported, because all built-in tracks are in this format, so I converted above mentioned songs into OGG and tried again. Now it was another error message, saying that track is too short. OK, I tried "Dance of Death" by Iron Maiden, which lasts about 9 minutes, and still got the error about too short track.
So, adding songs from your library can be rather tricky in this game, I had to play only with built-in tracks.

It is even possible to save youtube videos directly to MP3 or MP4. That's all the guide i'm going to give however because it's a little "iffy". Ask google.

I mean, youtube wouldn't want you to be able to download them that easily so that everyone could just reupload them.

Yes you can. There's an in-game menu once you select the difficulty which lets you navigate your entire hard drive(s) to where you've saved your music files.

It's possible that the software you're using is encrypting your output music files.
