Regarding the plot: The entire game is just a fantasy of his. Like Edmund, Isaac copes with his broken family life by drawing lots of weird things.
Azazel- the scapegoat, the one to blame- the demon inside Isaac, the way he sees himself. Lilith, the Mother of all demons- Isaac's wish of having friends, of being saved. To reach happyness, to find friends and reach a normal life, he has to overcome sin, but he is too weak to do it himself. Isaac has to rely on something stronger, something bigger than him- only then, he will be strong enough to beat the very sin his demon form needs to exist, as without sin, Azazel couldn't exist. He's ready to throw everything in the gauntlet and even sacrifice power, for company and friends.
