Weapons can always become legendary after making so many kills, so yes, you can make poorly crafted weapons and they will still have the chance to become perfect, by gaining many kills. Armor on the other hand I have never seen become legendary through battle, and as far as I know, is stuck at the level of craftmanship that it is created at.
Weapons do more damage, which means they have a higher chance to crack through armor and slice off entire limbs and deal more damage to organs.
Armor essentially is your Health Bar, and Legendary Armor gives your Gnomes more Health.
One of my gnomes got a legendary gauntlet in combat. Yes you could say you can get this through unarmed combat. Well he is always carrying a sword and shield and as far as i'm aware he didn't drop either and revert to punching.
This includes improvised weapons(Dirt, logs, wheelbarrows, beds, etc).
Fear the legendary wheelbarrow.
