If using an Electric guitar or an acoustic with a pickup, using the Realtone cable is the best and suppported method. Only $30 for the cable. And you might be able to find it cheaper if you find it bundled with RS1, or find a used one.
If using an acoustic guitar without a pickup, there is an option to point a mic at the guitar.

However, with a nice set of PC speakers ... or better yet S/PDIF out to a nice home theater setup ... there is no need to use anything but the built in audio playback device. The audio from the game is a perfect match for that, as it is stereo, 16 bit, 48 khz.
Using Line 6 UX-1 instead of RealTone Cable. You'll need unofficial launcher, where you could choose input device for guitar. Its not supported by Ubisoft, so if you'll have sound problems - you're on your own, but as for me, it's working great
If we're talking about same launcher, make a bat file in a folder with launcher and type there
start NoCableLauncher.exe -set
Launch bat, setup everything and save it. xml should appear and then you just hit the launcher
EDIT it seems to work fine with microhpone mode so I'll try like that !
I'd recommend to turn off all unused recording devices, then setup your playback device to 24bit 48000hz and turn off "Allow applications to take exclusive control of this device" or something like that
In rocksmith.ini:
EnableMicrophone=0
ExclusiveMode=0
RealToneCableOnly=0
Win32UltraLowLatencyMode=1
When you'll launch game, it'll show some notification about exclusivity, hit OK and as for me - its working like i have RealTone cable. If you want your mic also working in a same time (for TS, streams or whatever) turn off "Allow applications to take exclusive control of this device" in mic options. So, hope that'll help
Here is the step by step guide:
1. Download the Behringer drivers and follow instructions from here: https://goo.gl/bBEw19
2. Download the Nocable launcher and follow instructions from here: https://goo.gl/T9A9DR
3. Connect your bass/guitar to Input 1 (this is the input from where Rocksmith reads the signal)
4. Disable all other input peripherals
5. At this point, if you launch Rocksmith the audio will be crackling and it will be impossible to play. In order to make the signal compatible with the game, modify the Rocksmith.ini file as indicated here: https://goo.gl/2b16Ca
6. Open Rocksmith through the nocable launcher (see step 2)
7. Setup your account and select RealTone cable. Rocksmith will now work perfectly with your UM-2
1. Start the app "Audio MIDI Setup" (it's in /Applications/Utilities or find using Spotlight)
2. In Audio Devices window, click + (bottom left) to "Create Aggregate Device"
3. Check the box next to the name of your input device. I own the Scarlett 2i2, so picked that.
4. Rename your new aggregate device to "Rocksmith USB Guitar Adapter" to make Rocksmith think it's a RealTone Cable.
(Not sure, but sample rate may have to be set at 48KHz to be compatible with Rocksmith)

My problem with the cable? I had to decide between amp with stompboxes and that cable. You could use a special splitter, but the good ones are pricy. A Lehle P-Split comes to mind. Decent hardware, but clocks around 100,- EUR. With those ASIO driver I can simply grab the signal before the stompboxes with a DI interface and send it to the soundcard.
