What happens when starting a new game +
I have seen that the option to do it is not in the title menu, but when by the flags. What happens to the game when I do that? Does the story rewind to the beginning?

yep! all the way back. you get to keep your chroma, your pictos, your lumina, however many lumina points you put into each character, any skills you've unlocked, their levels, and all your pictos/lumina/skills are in the same spot as they were when you chose to start new game plus. you keep outfits and hairstyles. you lose journal entries, inventory items, all story progress starts over.

Does that also overwrite the save file with the status up to when I started the NG+? Or can I still go back to continuing the first playthough?

It'll probably overwrites it eventually - if you go to your save file folder it has a folder of backlog saves that it doesn't show you in game, but even that is a set amount) so if you want that you should copy the file out somewhere else.
