The argument "magic exists in the setting, so anything can happen" is not a good argument.

It is literally the best argument... you can create your own spells and your own abilities; Gandalf could've, probably, just used some sort of Dimension Door spell and called it a day.

A man could just use some sort of transformation spell to become a woman... and vice versa.
It's a bad argument because it argues that there should be no story because the characters can just do whatever it is they need to do with a snap of their fingers.

It's also a bad argument because in any made up story, anything can happen anyway, without needing to invoke the existence of magic.

In general, stories follow the rules of the real world (or at least what most people think of as the rules of the real world) except for a limited number of clear exceptions, with those exceptions being relevant to the plot. The existence of a transgender character reflects reality; the existence of a character transformed by magic would not, and would make the transforming magic be a significant plot element, rather than something unremarkable except when certain people choose to obsess over the inclusion of various people.
