I'd assume it was the latter since Yi was so pissed that Eigong was the cause of everything that she silenced him.
As for the matter of his regeneration, It's going to vary for the plot, obviously. When Shuanshuan found Yi "in the stone", he was probably long healed but just sleeping. Why he regenerates so fast in game is because they aren't going to make you wait longer than the loading screen...but who's to say how long that actually is? From the events of the beginning of the game to the conclusion with Eigong, how much time actually passes? My estimation is at least a few months, time enough for the issues with Peach Blossom Village to occur and resolve, for Kuafu and ShuanShuan to become friends, etc.
Also, how long did Yi spend in Peach Blossom Village?
The actual time Yi spent recovering isn't explicitly told, but I'm pretty sure that isn't the 500 year gap.
EDIT: Disregard the above, I somehow forgot that one of the logs near the end confirms that Yi and Eigong's fight at the beginning happens before the 500 year time-skip.
I think it's mentioned that he spent 2 years living in Peach Blossom Village in conversation between Yi and Shuanshuan if you talk to him throughout the game.
Also considering that the regeneration isn't initiated by Yi at the moment it probably works differently to doing the Rest action in the Root Node.
