there's an ingame manual that explains it

It goes up a few ways, the manual explains a bit of it.
The higher it is, the more damage you give and take, and more xp you get
Casting spells, the item you're talking about (moonlight vial), and the irl moon phase

casting spells will likely be the thing that raises the most, but the moonlight vial is a big % boost if you have them
If its something you want higher though, blood spells dont cost mana, and you can just spam them most of the time to raise it

the most important thing to note about lunacy is the fact that from casting spells is tied to the real world moon phase.

full moon gives most lunacy new moon gives no lunacy, so depending on when you play the game Lunacy can build up really fast, or you'll literally never see it at all (or more likely somewhere in the middle)

Dunno if this is a bug or intended, but if you spam spells too quickly, they significantly increase in cost. Blood spells can kill you, and very quickly if you rapid fire them.

Very much intentional, it's one of the many magic nerfs the game has had

Its basically rewards you for using spells with damage buffs but also at the same time it gives you a penalty for damage buff with vulnerability
