If you listen to the audio recordings of the preacher and compare them with what is happening in the game, it becomes clear that the protagonist Luka is under the influence of a strong demon. De facto, the player, by completing the tasks that the game sets for him, helps demon reach his final goal.
Madison Haley were a serial killer who lived in 195X-198X (I don't remember the dates exactly). She killed 4 people, dismembered them, and dumped the corpses into a well. Presumably, she also killed a police officer who came to her, but this moment in the game is not clear to me - however, she was shot by this officer in the process and died of her wounds. Towards the end of the game, it becomes clear that Madison is preparing a ritual for the exchange of bodies, and the mother and sister killed at the beginning of the game are victims for this ritual.
The protagonist's grandmother is a separate woman who received severe visual degradation (erasure of pupils and irises) after a book containing folk story about a certain creature named "Blue knees" got into the house. They tried to treat her with medication, but since her illness was actually caused by a paranormal presence, it did not bring results. Grandmother lost her sight, but at the same time she was firmly convinced that they were not alone in the house, up to quarrels and fighting with her husband, because relatives believed that she was going crazy on the background of illness and old age. In fact, she just heard Blue knees, and even recorded a tape to that effect. The protagonist's grandfather did not believe his grandmother for a long time, but towards the end you can find a note with words of remorse, where after her death he realized that everything she said was true.
Blue knees itself seems to be a separate entity from Madison, and it can only be found at the very end. I presume that he started openly hunting for the player because the protagonist was physically and mentally weakened, however, it is unclear why he does not kill the player, but leave him alive at the end.
As for the ending itself, everything is quite transparent in my opinion. Madison's spirit was somehow connected to the polaroid that Luka used throughout the game, and eventually, after collecting all the items needed, the demon moves into Luka's body. At the very end. after hanging, the camera takes pictures of the protagonist, and the photo appears burnt - as it was before when trying to photograph paranormal entities, which should hint at what happened. In addition, after his "death" we see how the body opens its eyes again and swallows for air, right before the credits. Luke's body is probably controlled by a demon now. This ending is probably also hinted at by the name of the game - MADiSON, without I - MAD SON.
I think the game still leaves many questions unanswered. Like, how did Luca even end up in his grandparents' house? How about Luca's sister (can't remember her name, but she appears mentioned several times throughout the game)? And what about that guy Hans that keeps pursuing you in the 1951 church chapter?
The first two are explained in the game itself. At the very beginning, Luka escapes from his house to his grandfather's house through a tunnel that once connected two houses, after breaking off the boards that prevented him from passing. The protagonist's sister, Chanel, is probably dead, because a photo of her severed leg, along with a photo of her mother's severed hand, can be found in a box with the symbol of the sun. That is why, at the beginning of the game, the hero's father locks him and cries outside the door, if you interact with the door, he will start crying that protagonist destroyed their family and will mourn the death of his daughter and wife.
As for Hans and the entire section in the church this is not clear, but I believe that these are not Madison-related events that the hero catches a glimpse of because he is trying to get Madison's skull for the ritual from that same church and presumably jumps through time with the cursed camera. There are two possible interpretations here, either as the priest described, the demon transfers a person into "parallel worlds" to do his bidding, and then the skull appearance is quite understandable, or it was a powerful hallucination episode that Luca gone through, and the skull was actually found somewhere in the house (but then this does not explain why it was there and did not crumble into dust for so many years).
I wonder where the inspiration for the body swap ritual came from. Haven't seen it in any other movie or game before.
The most thing still not clear for me is why Madison want to complete exchange body ritual at first place[want to kill 7 but only get 4]. For who? cleary it's not for herself.
Madison was possessed, just like Luca is now. She was forced to do the ritual by Blue Knees, and only failed because she was killed after four sacrifices.
