I'm not sure if this is how it's supposed to be done, but I have my hammer upgraded to the iron version, and I just broke the house. I hit it from the back, but I don't know if that part is important.

I think the broken houses on the farm just opens up more space for crops. There are the construction sites in the town which I assume will be available at some point. There is also an option for some people in the market to invite then to join the town, but it says only the mayor can do this. So perhaps the construction sites will become available to build houses for new people.
