I ended up copying the game directory in to my virtual machine and now play the game in Windows XP :D Always good to have VirtualBox and DOSBox if you are a fan of old games.
It's a free app from the people who created java, it mimics a computer inside a computer so whereas DOSBox mimics a specific OS or ScummVM mimics a game engine VirtualBox just creates a Virtual Computer which you can then install an operating system on and treat like another computer inside yours.
Windows XP inside Windows 8 using VMWare, a very similar program[skitch-img.s3.amazonaws.com]
Under "Settings" you'll find a "Display Reflections on the Water" checkbox and under that a "use compatability mode" box. Checking both sets the game right.
If that doesn't work, UNchecking them both will make the waters "flat", like they were in Port Royal 1.

mikej711 waking this thread up made me have another try and I finally realised that PRCONFIG.EXE was not saving whatever options I chose. The final part may be all you need to try, but I'll write down all of what I did.
Part 1. I have 3 or 4 older games that all have big or little issues so knowing that some files are made to be write protected and some not I decided to remove all write protection from Steam. I right-clicked on the Steam folder (make sure it's Steam and not Program Files, there are lots of Windows files that are protected for a good reason!) and selected properties.
If you have a lot of games then it can take a little while for the folder size to finish calculating how many files are stored inside, once it finished (mine was like 1.17TB!) I cleared the checkbox marked Read Only (only applies to files in folder) and clicked apply, a popup box then asks if you want to apply to all folders and files inside, I clicked OK to apply the setting everywhere.
This bit took about 20 mins to complete, so I played with my tea and drank a cup of cat.
Part 2. Once finished removing write-protection to the Steam folder I navigated to Steam/steamapps/common and right-clicked on the Port Royale 2 folder to check it's priorities, despite having removed all permissions in steam Port Royale still indicated that some files somewhere inside were protected still so I did the same as I did to the Steam folder and removed Read Only status again.
Part 3. Knowing that administrator status allows a game to change what it needs and that Port Royale 2 requires Windows ME/98 compatibility I added both of these options in the compatibility tab of PRCONFIG.exe too. It still would not affect what options are selected ingame so I went back to PRCONFIG.exe and unchecked both boxes, then opened the Change settings for all users section and set compatibility to Windows 98/ME and Run as administrator. Finally the config program started remembering which game options I chose.
Final Part aka TL;DR Seeing as I had seemingly fixed the options program I did the exact same changes to PR2.exe as I did to PRCONFIG.exe. I unticked all of the options in the compatibility tab of both files and instead selected both of the Windows 98/ME compatibility and Run as Administrator options inside the Change settings for all users section.
Port Royale 2 now works as intended, either with water compatibility on or off, with hardware mouse on or off, I think the problem (at least for me) all along was with the PRCONFIG.exe not saving to a write-protected config file somewhere instead of it being a PR2.exe compatibility issue in Windows 7/8.

also tried running in compatibility mode but VMware isn't an option for me.
any final tips
