The cool thing - if you click that option as described above, your char looks like they are in their camp clothes "out in the world" even if they are wearing armor.
You can't really buy a lot of additional camp clothing until you get to the city in Act 3 and meet a certainly obvious fashionista named Figaro. (He's less rude if you save his life.) As a result, clothing mods like "Basket Full of Equipment" are very popular for giving you lots of choices early on.
Interestingly enough, a lot of mods involve wearing "enhanced" underwear, as you can change out that slot without having to give up (say) a ring slot, neck slot, etc., etc. But if you are wearing an outfit in the clothing slot, the underwear is normally not visible.
