This actually seems to be a bug, use this mod to get rid of the permanent morale debuffs until the devs fix it

Not a bug, if you have morale penalty, this means you didn't find out everything about his work or didn't have Raider in your team. It depends on the quest progress behind the scenes.
After fully clearing the prison and speaking with Jackhammer, I didn't find the "send to prison" chat option and it turns out I had to interact with the desk just outside his room to gather evidence that he is a loan shark. Interacting with the desk requires you to pass a wisdom check. My IMP merc had a wisdom stat of 87 and he still failed, so I hired MD, sent him to the prison and got him to successfully do it. Once you have gathered the evidence, when chatting with Jackhammer, you can then mention that he is criminal because he is a loan shark and that will eventually open up the option to send him to prison. You need to pass a leadership check as well so make sure you have a merc with decent leadership stat.
If you can't pass the wisdom check at the desk initially, don't fret, just leave Jackhammer there and come back later with someone with a high enough wisdom stat. So long as you don't kill him or let him go, he will be there.
Also, by sending him to prison, mercs with certain character traits (e.g. MD with Righteous) will get a morale buff, which is very handy as it gave him +2 AP. Similarly, killing him will result in a morale debuff for certain mercs which will reduce their AP.
Whether you kill him or send him to prison, you will still get the AA12 shotgun and the same loyalty buff with Port Cacao (+5).
Kill Jackhammer with the evidence gets you 3 tiny diamonds his AA12 and 10 loyalty with Cacao city.
Jailing Jackhammer gets you the AA12 and only 5 loyalty with Cacao for some reason.
Guess they prefer if he is dead.
Additionally, when trying to recruit a certain late-game merc The Major, you get points for murdering Jackhammer, but not for jailing him.
