Does anything ever go in this slot? i've searched every fight up to the 4th stage of the cocoon boss and found nothing.

The costumes go into this one. They are not battle-relevant but only for aesthetics. To create a costume, you take an armor and use the create costume function. It costs something like 100 crystals and the character will be wearing those clothes regardless of what his armor is.
