How to Make A Custom Character Skin?

Really not much else to say. How would I do this?

Step one: Click clothing
Step 2: Click shirt
Step 3: Color
Thats it.
For hair it is the same but you click "Hair 1"

I mean how would I go about editing image files to create a fully custom character, much like how one creates a custom skin in Minecraft.
