6.The pug wants some kind of tasty treat if you talk to it, but what that treat is beyond me, honestly...
As for what challenge mode does? From my experience i think it raises the monsters stats and also locks the mini games to the maximum difficulty, you can turn off challenge mode at anytime if your having trouble.
EDIT: answering myself - had to come back after finishing the forest, then the dialogue shows up.
Stand by the door that leads back to the diner after aggroing the flies, they'll soon be attracted to the "bug zapper"that's above the door and start circling around it instead of you. They'll slowly die off one by one once their path crosses with the center of the bug zapper. Note that this is entirely unrelated to the "Zapper" item you can find or buy in the game.
